What does the institution believe that it owns in this case? The artwork? The
decision as to who views the artwork? The brochure? The gallery building? (I
suspect they own the libraary building, too....hmmm.)

The word is "graphic" not "graphical"! Graphic identity is determined by use
of logo, presentation of materials, typeface, use of identifying colors, etc,
NOT by censorship of content.
While it is certainly possible that someone selected this image for the
purpose of being titillating, it can only be so when people react like this
administration.
